Regular Saving for Retirement

I read with interest, and, some sadness an article in the Sunday Times on 6th April, 2014 by Ian Cowie.  It concerned regular saving for retirement over four decades, starting in 1970.  The hero of the article was a chap called “Bad Timing Bob” (BTB), who committed to putting aside a fixed amount each year into a fund that tracked the FTSE All Share Index. His savings were as follows:-

Unfortunately for BTB every time he felt able to invest in the FTSE All share index he did so at the top of the market for that decade.  In the 1970’s he invested in 1972 just before the oil crisis; in the 1980’s he invested just before Black Monday in 1987; in the 1990’s he invested at the end of 1999 just before the dot com bubble burst, and; finally he invested in October 2007, just before the financial crisis occurred.  So what was the value of his pension pot over the 43 years he had been saving after all these ill timed forays into the market I hear you ask?  Well the article states it was in excess of £632,000.  Well I was astounded, and, sad as I wished I had been more prudent, and, started saving earlier!  So gobsmacked was I, that I tried to recreate the scenario to prove it to myself.  However this is where I became unstuck.  I could not recreate the scenario.  There could be various reasons for this as the article did not give in detail the criteria of any assumptions used.  I did contact the Sunday times for more details regarding their calculation but alas my email fell on deaf ears. 

Anyway not being perturbed I am going to share my calculations with you, as the results are still revealing.  For my calculations I managed to obtain the FTSE All share historical price data from 29/12/1972 to the present day.  This was monthly up until 1985, and, daily after this.  The base date for my calculations was 29/12/1972, the value of the index stood at 218.2, and, I assigned this date a share value of £1.00.  From this date I calculated the daily/monthly percentage change and applied it to my base value.   On the 24/04/14 the FTSE All share index stood at 3580.59, some 16.4 times the starting value, hence my closing share price on this day was £16.40.  For each year I show the minimum, maximum, and, average of my calculated share price.  In the years BTB purchased shares I always use the maximum price for that year.  For each year I also calculate the return he yields from the value of his share portfolio, which is based at the average price for the year (I allow him not to be always unlucky!), multiplied by 2.8%.  This is based on the most recent yield I obtained for FTSE All share index.  Please note this is not historical, I have just assumed this rate applies to all years for the calculation.  This return is added to the cash which is available for investment.  In addition I have calculated a return on the cash waiting to be invested.  Up until 1999 this is based on a yearly savings rate return I found on a website less 1.5% for prudence.  From 1999 it is based on the lowest yearly rate available as compiled by the Building Societies Association.   Again the interest earned is added to the cash available for investment.  So here it is the whole calculation (Please allow for rounding errors):-

As you can see even with my assumptions the whole exercise totals a pension pot of £432,227, deriving from the share portfolio valuation of £356,192 plus the uninvested cash of £76,035.  Even after BTB's unfortunate share purchase timings this is still a considerable sum.  According to my calculations this would purchase you an annuity of around £19,576 a year.

Now for the next unbelievable number!  £836,067.  This is the size of the pension pot if BTB had purchased shares each year.  It assumes he always paid the maximum FTSE All share price each year, but his portfolio valuations for calculating the yield are based on the average price for that year.  Due to the fact that he is purchasing shares every year, there is no longer any interest being earned on the cash balances.  This size of pension pot would purchase an annuity of around £37,866.  My goodness it even sounds like enough to retire on!

After recovering from above finding, I then started to think more closely about the amount being saved.  It started to dawn on me that saving a £1,000 in the 1970’s may have been a tall order.  This fact was born out when I obtained the yearly household income details from the ONS website.  In 1970 the household income figure was £1,656.  It seems highly unreasonable that a household starting out on this salary could afford to save a £1,000.  In order to bring more meaning to the numbers I have recalculated the figures based on saving a percentage of the household income.  The figure I used was 10% up until 1989, and, 15% from 1990.  The results of the exercise are shown below (again please allow for rounding errors).

So on a more “normal” scenario the final figure totals £385,761, enough to purchase an annuity of £17,471, slightly more than half of the final household income.  If you were able to manage to increase your contributions each decade by 5%, and, ending with a contribution percentage of 25% of the household income, the pension pot would be valued at £512,474.

So the moral of the story?  Start saving regularly, and, early.  Unfortunately at my age for me it is now too late!  Oh dear.
